DearShareholders,
Fiscal2006 wasa difficultand challengingyearforCreative.However,wecontinuedtorealizesignificantachievementsonthe
productandtechnologyfronts,themosthigh-profileofwhichIbelievewastheawardofaU.S.patentfortheuserinterfacefor
portablemediaplayers(whichwerefertoasthe“ZEN™Patent”).Creativethenscoredamajorsuccesswithapaymentof$100
millionfromAppleaspartofourrecentsettlement,whichincludesalicenseforAppletousetheZENPatent.
TheawardoftheZEN Patentin August2005was animportantmilestonein ourresearchand developmentefforts,particularly
forpersonaldigitalentertainmentproducts.Itrecognizedourearlyinnovationanddevelopmenteffortsinportablemediaplayers.
TheZENPatentwasawardedtoCreativeforourinventionoftheuserinterfaceforportablemediaplayers,includingmanyofthe
CreativeZENandearlierNOMAD®JukeboxMP3players,andfoundinsomecompetingplayers,suchastheApple®iPod®products,
andcertaincellphoneswithmusicfunctions.TheZENPatentcoverstheuserinterfacethatenablesusersofportablemediaplayers
toefficientlyandintuitivelynavigateamongandselecttracksonplayerswhichstorelargenumbersofsongs.
Duringthisfiscalyear,wehaveexploredandcontinuetoexploretheopportunitiesthatthepatentaffordsus,includinglicensing
programs,partnershipsandpotentiallegalremedies.WeinitiatedourfirstsuchlegalactioninMay2006whenwefiledcomplaints
againstAppleforinfringementoftheZENPatent.InAugust2006,weenteredintoabroadsettlementwithAppleendingalllegal
disputesbetweenthetwocompanies.Thesettlementtermsincludeda requirementforAppletopay Creative$100 millionfor
apaid-uplicensetousetheZENPatentintheirproducts.Inaddition,wewillalsojoinApple’s“MadeforiPod”program,under
whichwewillbeabletomakeandsellaccessoryproductssuchasspeakersystemsforApple’siPodplayers.
OursuccesswiththeZENPatenthasopenedupsignificantnewfutureopportunitiesforus.Inadditiontothepotentialforfuture
incomefromlicensingprogramswithportablemediaplayerandcellphonecompanies,ourupcomingparticipationinthe“Madefor
iPod”programcanprovidesignificantnewmarketopportunitiesforourhighgrowthandhighmarginbusinesses,suchasdocking
andportablespeakersystems,earphonesandheadphones,andourforthcomingnewX-Fienabledaudioenhancementproducts.
WewillbeannouncingouriPodaccessoryproductslaterthisyear.
BeforeIcontinuewithotherdevelopmentsontheproductandtechnologyfront,Iwouldliketogiveyouareviewofthefinancial
performanceforthepastfiscalyear.OurfinancialperformancewasnegativelyaffectedbytheadversemarketconditionsforMP3
digitalaudioplayersduringtheyear.TheMP3marketcontinuedtobeadverselyaffectedbytheaggressivepricingpracticesand
intensecompetition,exertingseverepressureongrossmargins.Thissituationwasaggravatedbythemarketpriceinstabilityfor
flashmemory,resultinginasubstantialwrite-downofflashmemoryinventorywhenflashmemorypricesdroppedsharply.The
effectofthe turbulent anddisruptivebusinessenvironment for MP3 playersisreflectedin the financialresultsforthe year -a
steepdeclineingrossmargins,resultinginalargeoperatinglossandanetlossforthefiscalyear.
Salesforfiscalyear2006were$1.1billioncomparedto$1.2billionforthefiscalyear2005.Grossprofitasapercentageofsales
was15%infiscal2006,comparedto22%infiscal2005.Netlossforfiscal2006was$118million,comparedtonetincomeof
$0.6millioninfiscal2005.Netlossforfiscal2006includednetinvestmentgainsof$19millionandone-timechargesof$42
millionprimarilyrelatedtogoodwillandrestructuringchargesfor3Dlabs,whilenetincomeforfiscal2005includednetinvestment
gainsof$74millionandanon-cash impairmentchargefor 3Dlabsof$65 million.Excludingtheseinvestment gainsandother
charges,theresultswouldhavebeenanetlossof$95millionforfiscal2006and$9millionforfiscal2005.
Ontheproductand technology front,inadditionto the ZEN Patentas highlighted above, animportant milestonewasreached
inouraudioproductbusiness with the launch of theSoundBlaster®X-Fi™soundcards. In the previousyear,wehadfurther
strengthenedourunrivaledleadershippositioninPCaudiowiththeintroductionofwhatIbelievewillbethefuturedirectionof
audio–thenewXtremeFidelity™audiostandard.ThenewSoundBlasterX-FicardsarethefirstproductsunderthenewXtreme
Fidelity audio standard and using the X-Fi Xtreme Fidelity audio processor. The Sound Blaster X-Fi sound cards have ground-
breakingtechnologiestodramaticallyimprovetheaudioexperiencewithmusic,games,moviesandaudiocreation.
ThenewlyintroducedXmod,anX-FiUSBmodule,helpstobringtheX-FiexperiencetodesktopandnotebookPCandMacusers.
ThesmallmoduleiseasytouseandplugseasilytotheUSBportwithouttheneedtoinstallanysoftware.Itinstantlyenhances
poorqualityMP3musictoveryhigh-quality,24-bitsurroundaudio.
